Return of Investment on Your Franchise

When evaluating whether an established small business is franchise-able — I’ve heard that the rule of thumb is that a potential franchisee should be able to see a 15% ROI on their investment. What about “out of pocket” earnings? In other words, what if the ROI is good……but the dollars are low. Example: if I sell a franchise to someone who can take out $50K per year in salary and profit….and that amount will grow 10 to 15 percent per year —– is that a franchise that will look attractive to a lot of people?

This is fairly common question from prospective franchisors, but not with regard to the specific dollar amount or percentage ROI. There are three parts to my answer, although I could go on much longer and bore you completely.

First, I don’t know of a small business (indeed any business) that doesn’t maximize deductions as a means of lessening the tax burden. It is hard enough scratching out a living for most small time entrepreneurs once every government entity takes its bite, so the business owner is surely not going to pay one dime more than legally required. The result is that what ‘might’ very well be a $50K salary will be carved down to a smaller amount. Is this illegal or dishonest? Not one bit. Deductions are legal, so long as they’re legitimate. So the Part One answer is that the ‘income value’ of a small business is not discernable via ’salary’.

Second, in the world of franchising, on-going royalties (when paid as a percentage) are always paid as a percent of ‘gross sales’, nothing less. And, of course, the reason for this is all wrapped around Part One above. Royalties are calculated on gross receipts.

Third, franchises are purchased for myriad reasons, but ‘provable income’ is generally not one of them. Are you surprised? The fact is this: more than 75% of all franchise companies DO NOT offer ‘earnings claims’ that help buyers get a grip on potential earnings. Sure, a buyer can ask other franchisees how they are doing, but Part One is always part of the equation. Make sense?

Experienced, reputable consultants earn to analyze the ‘whole picture’ when considering the franchising of a new concept. Yes, the financial model is a very important element, but there are others of equal and even greater importance. And to make sure this is all answered in a positive tone, certainly a business should be ‘profitable’ when thinking of turning it into a franchise, but ‘profitability’ is one of many considerations.

Before you buy a franchise, ask yourself these questions.

Ten Questions to Ask Before Buying a Franchise

When you buy a franchise, you’re putting big dollars on the line — and your success doesn’t entirely depend upon you. The quality of the company that stands behind your franchise also matters a great deal. Thus, it’s important to find out as much as you can about the parent company before you lay your money down. Here are 10 questions to ask:

What type of franchise is it? Most franchises are “package franchises” — businesses such as fast-food restaurants, muffler shops, or motels that come complete with a business model laid out by the parent company. That model covers everything from financial controls to hiring guidelines. “Product franchises” include businesses such as car dealerships and gas stations that exist mainly to distribute the parent company’s goods. Owners of product franchises have more control over the way they run their businesses. Read

Does the business lend itself to the franchise model? Fast-food businesses, for example, greatly benefit from their association with the brand name and products of the franchisor. That might not hold true, however, for a car wash.

What does the offering circular say? The Federal Trade Commission requires franchisers to provide prospective franchisees with a Franchise Disclosure Document (FDD) that contains basic facts about the company. Read this document; it will contain information about the firm’s business experience, legal history, and — perhaps most useful — its other franchises.

How many franchises does the organization have? A large number of franchises indicates a successful, established business. Be careful, though, if a firm’s other franchises are located near yours, you could wind up competing with a nearly identical business.

How much is the franchise fee? A 1996 study by the International Franchise Association showed that 95 percent of franchise fees were less than $40,000. But you might pay much more for a franchise affiliated with a blue-chip national chain.

How much will you have to pay in royalties? franchisors generally charge royalties equal to 3 percent to 6 percent of each franchise’s revenues. Some firms charge significantly more, though, and others charge flat fees on an ongoing basis.

How much money will your business really make? The parent company’s projections probably are optimistic. Run them by other franchisees; the offering circular will tell you how to contact them.

Can you work with these people? When you buy a franchise, you’re in for the long, expensive haul, so you’d better be able to work with your new bosses. Make sure to visit the company’s home office, even if it’s in a different state. And ask other franchisees about their experiences with the parent company.

How will the franchisor help you? A franchisor may help you select a site for your business, negotiate a lease, advertise for and interview prospective employees, get business licenses, finance the franchise fee or equipment costs, or provide other services. Ask what the franchisor will do for you — and get it in writing.

Is the franchise company legitimate? Some franchisors try to bilk new entrepreneurs. Check with other franchisees, the Federal Trade Commission, and the Better Business Bureau to determine the legitimacy of the franchise.

What are the basics of franchises?

What is franchising?
Franchising is a method of distributing products or services. At least two levels of people are involved in a franchise system: (1) the franchisor, who lends his trademark or trade name and a business system; and (2) the franchisee, who pays a royalty and often an initial fee for the right to do business under the franchisor’s name and system. Technically, the contract binding the two parties is the “franchise,” but that term is often used to refer to the actual business that the franchisee operates.

How does a franchise chain start?
Imagine a store owned by an individual with a particular concept. If the business is successful, the owner may develop a second or third store and hire employees for the day-to-day operations. At that point, if the entrepreneur still wants to expand but prefers not to personally operate additional stores, he or she may decide to “franchise” the store name and business system to an independent business person known as a franchisee. In return, the entrepreneur may ask for an initial fee and/or a continuing royalty payment based on a percentage of that franchisee’s sales. The business is now franchised.

How widespread is franchising?
The answer may surprise you. By 2001, there were 767,483 business establishments in all domestic franchise systems (either owned by franchisors or franchisees), which employed almost 10 million people, with direct output close to $625 billion, and a payroll of $230 billion. These establishments account for a significant percentage of all establishments in many important lines of business: 56.3% in quick service restaurants, 18.2% in lodging, 14.2% in retail food and 13.1% in table/full service restaurants.

What business can be franchised?
Virtually every business form you can imagine. The International Franchise Association now lists more than 75 different categories to describe its members. Typically, you might first think of fast food restaurants when thinking of franchising, but franchising covers the spectrum from almost A to Z, from advertising/direct mail to construction to dating services to home inspection to security systems to video sales and rentals. Printing and copying services, maid services, computer services, cleaners, lawn care services, real estate, hotels, motels, and travel agencies are excellent examples of successfully applying franchising to established industries.

As many first-time business owners find out, there is a high failure rate for independent, non-franchise businesses. Franchising provides a proven system and the support of a much larger organization. If you are first-time business owner the benefits of buying a franchise are even greater. Some of the advantages of buying a franchise over starting an independent company include instant brand awareness and credibility, administrative and/or technical support, franchisor-provided training, quicker return on investment, strong management, and a network of other franchisees and associations dedicated to supporting franchisees.
